An Investment Opinion

Boeing Takes a Nosedive

One of America's biggest technology companies pre-announced a loss this morning, though it has nothing to do with CPUs or PCs. Commercial aerospace giant BOEING CO. <% if gsSubBrand = "aolsnapshot" then Response.Write("(NYSE: BA)") else Response.Write("(NYSE: BA)") end if %> lost $4 11/16 to $49 5/16 after announcing that production bottlenecks resulting from raw materials shortages, difficulty with suppliers ramping up production, and bringing new employees up to speed would result in pre-tax charges of $1.6 billion to implement plans to address these difficulties. The company added that it will take another $1 billion in charges through the coming quarter and into 1998 to further address these bottlenecks.

Part of the problem in running a gigantic aerospace company is the labor-intensive nature of production. New employees don't climb the learning curve immediately, so when they come on when Boeing is ramping up production, it takes a while for output to reach a high level of efficiency. That's one of the reasons FAA inspectors have been poking around Boeing's facilities lately. Another problem is that the company can't just push a button to increase the flow of specialty metals, fasteners, nacelles, landing gear components, and other specialty parts that go into Boeing planes. Such is the nature of a company with a high degree of operating leverage. Operating at peak production, profits can be huge, especially after development costs on an aircraft are completely amortized. When the company shifts to a higher production potential to satisfy its record backlog of $77.8 billion, the initial inefficiencies can hurt earnings. Once the company masters the cost and learning curves of a higher production potential, though, per-share earnings for 1998 and 1999 could surpass the current 1998 estimate of $3.24.

The danger for Boeing during this period is Airbus salespeople who will be saying that Boeing has got too much on its plate. At the same time, Europe's Joint Aviation Authorities (JAA) seem to be giving the slow walk on approving the 700 and 800 series of the 737. The 800 series has been stretched and will accommodate 162 passengers, which necessitates a re-working of the plane's emergency exits. These new emergency exits have drawn the concern of Europe's JAA. Perhaps more importantly, Airbus will be pushing the A-330/A-340 to airlines worried about the production capacity of the 777, Boeing's ultra long-range 368-seater. Boeing is nowhere near amortizing costs on the 777 and needs to be able to meet current demand to take orders for future aircraft in key markets such as China. Growth has its short-term dangers for all sorts of companies, and this is a dangerous time for Boeing, especially with Airbus planning a competitor to Boeing's monopoly in the super-jumbo 747-400 category. With the charges under its belt and getting production workers and suppliers up to speed, Boeing will be in a better and more profitable position to deal with these threats.
